I've been twice now. The first time we went for 6 days in March. Because it was March and our first trip, we decided to spend the whole time in Reykjavik We had a car just for part of the time (you do not need one in the city) at Sunna Guesthouse, which I really liked. It's simple but they have free breakfast, free internet and small kitchens to use. The bathrooms are shared, but only between 2-3 rooms.
That trip was visited the Blue Lagoon, went snorkeling, horseback riding, dogledding, and caving. (some old blog posts here http://katiehammel.blogspot.com/search/label/Iceland).
The next trip we did 10 days in September. We drove up to Husavik, which I LOVED and stayed in Kaldback Cotts cottages, which were amazing. We spent each night out on our deck looking over the bay, cooked for ourselves, and even got lucky to see the Northern Lights one night. We also went whale watching in Husavik, went to the Myvatn nature baths (like the Blue Lagoon) and drove around to see waterfalls, etc. some photos here http://www.whygoiceland.com/photo-essay-images-from-north-iceland.html
From there we drove to the Snaellfellesness peninsul - we stayed in a private room in the hostel in town (kitchen access, bathroom shared between 3 rooms) and went horseback riding and drove around the entire peninsula, which is so beautiful. some photos here http://www.whygoiceland.com/photo-essay-drivin-iceland.html
Then we went back to Reykjavik for five days and revisited some of our favorite museums, shops, restaurants and bars. We also went on a brewery tour and drove around the Hengill geothermal area (there is a place you can hike to where a boiling spring meets a cold river and you can soak there) . This time we stayed at Our House hostel (more like a B&B - it's a converted house with a full kitchen, bathrooms with jacuzzi tubs and a sauna, a bbq and patio and free bikes for guests to use, plus free wifi and free breakfast) which I highly recommend.
Renting a car in Iceland is pricey, but depending on where you want to go (like GOlden Circle or mostly around Reykjavik) you only need a basic economy car. Going in "off season" - anytime outside late May to late August - you can save on hotels and car rentals. Some activities, like horseback riding, caving, snorkeling, etc, you obviously need to do with a tour and they'll provide transport, but just driving around on your own and stopping anytime you see something cool is one of the best parts of visiting, so I highly recommend having a car for at least 2-3 days.
