What type of fusing do you use? Do you cut your fusing and fabric out all together at the same time?
Also, and sorry for all the questions, but i'm going to *try* my hand at this... Do you use a regular sewing machine, or do something special?!?!

Heat & Bond Lite, in the purple packaging. Cut a piece of fabric and H&B big enough for what you need. Iron the fabric on, then cut the design out. Iron it onto your shirt and then go. The other H&B stuff is not meant for being sewn with.
I use a regular machine with a zig zag stitch.

If you cut the fusing the same shape as the fabric, and then bond, you will usually wind up with a mess. I guess I should say, "from experience" 
Just cut the fusing a little bigger than the shape you are appliquing, iron on the fabric, trace your design, then cut out, peel the backing off of the fusing, and then iron on to the item.
Remember - you put the fusing on the back of the fabric, so you have to use the "flip" side of the image when you trace it.
I also use just a zig zag stitch. You can play around with the stitch length to find what you like. I like mine pretty close, but not super close. Probably about .5-.7
